What Are Stablecoins and How Do They Work?

Most cryptocurrencies are known for moving in value, sometimes dramatically, over short periods. That makes them awkward for everyday tasks like paying a contractor, settling a trade, or parking funds between transactions. Stablecoins exist to fill that gap. A stablecoin is a crypto token designed to hold a steady value by tracking something outside the crypto market, most often a national currency such as the US dollar or the euro. Some track commodities like gold instead.

The word "stable" describes an intention, not a guarantee. A stablecoin is only as steady as the mechanism behind it, and those mechanisms differ a great deal. Understanding which design a given token uses tells you most of what you need to know about how it behaves under stress.

The most common design is fiat-collateralized, sometimes called reserve-backed. A company issues tokens and promises that each one can be redeemed for a unit of currency held in reserve. Those reserves typically sit in bank deposits and short-term government debt. When someone deposits currency with the issuer, new tokens are created, or minted. When someone redeems tokens, the issuer destroys, or burns, them and returns the currency. Because the total supply expands and contracts with real deposits, the token has a credible claim to its target value. This design depends entirely on trust in the issuer: that the reserves genuinely exist, that they are liquid enough to meet redemptions, and that redemption will be honored. Reputable issuers publish regular attestations or audits from outside accounting firms so holders can verify reserve composition.

A second design is crypto-collateralized. Here, there is no company holding bank accounts. Instead, users lock volatile crypto assets into smart contracts and mint stablecoins against that collateral. Because the backing asset can fall in value, these systems require overcollateralization, meaning the locked assets are worth meaningfully more than the stablecoins issued against them. If collateral value drops toward the danger zone, the protocol automatically liquidates the position, selling the collateral to buy back and retire the outstanding stablecoins. The advantage is transparency, since anyone can inspect the collateral on-chain. The tradeoff is capital inefficiency and vulnerability during sharp market declines, when many positions may need liquidating at once.

A third category, algorithmic stablecoins, attempts to hold a peg using supply adjustments and market incentives rather than substantial collateral. These systems typically mint or burn tokens in response to price deviations, often pairing the stablecoin with a second, absorbing token. History has shown this approach to be fragile. If confidence falls far enough, the incentive loop can reverse into what is often called a death spiral, where selling pressure triggers issuance of the absorbing token, which dilutes its value and prompts further selling. Several prominent algorithmic designs have collapsed this way.

Whatever the design, the peg is held in practice by arbitrage. If a redeemable stablecoin trades slightly below its target on an exchange, traders can buy it cheaply and redeem it with the issuer for full value, pocketing the difference and pushing the market price back up. If it trades above target, they can mint new tokens and sell them. This constant profit-seeking activity keeps the market price hovering near the reference value. When redemption becomes doubtful or slow, arbitrage weakens and the price can drift, an event commonly described as a depeg.

Stablecoins run on the same blockchains as other tokens, so transfers settle in minutes or seconds, operate continuously, and cross borders without a correspondent banking chain. That makes them widely used for trading, remittances, and on-chain lending. They also carry risks worth understanding: issuer and reserve risk, smart contract bugs, blockchain congestion, and the fact that many issuers can freeze tokens at specific addresses in response to legal orders. Regulation of stablecoins is developing in many jurisdictions, and rules around reserves, disclosure, and who may issue them continue to evolve.
